1. Derivatives Market Basics

The foundational vocabulary: what a derivative is, why these instruments exist, and how the market is organised.

Derivative

A financial contract that has no independent value of its own — its price is determined by, or "derived" from, the price of something else. In everyday terms: an agreement between two parties whose worth depends on how a separate asset behaves.

Underlying Asset

The reference instrument whose price drives the value of a derivative contract. Common categories include equities, bonds, currencies, commodities and interest rates.

Notional Value

The face amount of the underlying that a contract controls. Because derivatives require only a fraction of this amount up front, notional value usually exceeds the capital actually committed to the position.

Exchange-Traded Derivative

A contract listed on an organised exchange with standardised terms. It offers deep liquidity, publicly visible pricing, and a clearing house that stands between buyer and seller. Futures and listed options fall into this category.

Over-the-Counter (OTC) Derivative

A contract negotiated privately between two counterparties rather than through an exchange. Terms can be tailored to fit, but liquidity is thinner, pricing less transparent, and each side carries the credit risk of the other. Forwards, swaps and credit default swaps are typical examples.

Counterparty Credit Risk

The exposure to the possibility that the other side of a contract fails to meet its obligations. This risk is significant in OTC markets and largely neutralised on exchanges, where a clearing house guarantees performance.

Clearing House

The central institution that interposes itself between the two sides of an exchange-traded contract, becoming buyer to every seller and seller to every buyer. It collects margin and guarantees settlement, which is why exchange-traded positions carry minimal counterparty risk.

Long Position

A position that profits when the underlying price rises. The holder is effectively committed to buying now (or later) at today's agreed level and selling at a higher one; losses accrue if the price falls instead.

Short Position

A position that profits when the underlying price falls. The holder sells first and buys back later, so a rise in price produces the loss.

Price Discovery

The process by which the collective trading activity of market participants reveals the market's consensus expectation of an asset's future price. Because derivatives markets aggregate a wide range of views and often trade with more volume than the underlying cash market, they frequently lead the underlying in incorporating new information.

נגזר (Derivative)

חוזה פיננסי שאין לו ערך עצמאי משל עצמו — מחירו נקבע, או "נגזר", ממחירו של נכס אחר. בפשטות: הסכם בין שני צדדים שהשווי שלו תלוי בהתנהגותו של נכס נפרד.

נכס הבסיס (Underlying Asset)

המכשיר שאליו החוזה מתייחס, ושמחירו מניע את שווי הנגזר. הקטגוריות הנפוצות הן מניות, אגרות חוב, מטבעות, סחורות ושיעורי ריבית.

שווי נקוב (Notional Value)

היקף נכס הבסיס שהחוזה שולט בו. מאחר שנגזרים דורשים הפקדה של חלק קטן מסכום זה בלבד, השווי הנקוב גדול בדרך כלל בהרבה מההון שהושקע בפועל בפוזיציה.

נגזר נסחר בבורסה (Exchange-Traded)

נגזר Over-the-Counter (OTC)

2. Market Participants & Motives

Three distinct reasons to trade a derivative — and the market roles that follow from them.

Hedging

Using a derivative to reduce or remove exposure to an unfavourable price move in an asset you already hold or expect to transact in. The objective is protection, not profit — a farmer locking in a crop price with futures is the classic case.

Speculation

Deliberately taking on price risk in the hope of profiting from an anticipated market move. The objective is return, and the speculator accepts the loss potential that comes with it.

Arbitrage

Exploiting a price discrepancy for the same or economically equivalent asset across markets or instruments, in a way that in principle locks in a profit without market risk. Buying where an asset is cheap and simultaneously selling where it is dear is the simplest form.

Risk Transfer

The core economic function of derivatives markets: moving unwanted price risk from those who wish to shed it (hedgers) to those willing to carry it in exchange for expected compensation (speculators and market makers).

Market Maker

A participant who continuously quotes both a bid and an offer, standing ready to trade either side. Market makers supply liquidity and earn the spread between the two quotes while managing the resulting inventory risk.

Leverage

The ability to control a large notional exposure with a comparatively small amount of capital. Leverage magnifies gains and losses alike, which is why derivatives are powerful risk-management tools when used deliberately and a source of outsized risk when used casually.

העברת סיכון (Risk Transfer)

3. Forwards & Futures

Obligation-based contracts: both sides are committed, and the payoff is symmetric.

Forward Contract

A privately negotiated agreement to buy or sell an asset at a price fixed today, for delivery on a specified future date. It trades OTC, requires no cash up front, settles only at maturity, and leaves each party exposed to the other's credit.

Futures Contract

A standardised, exchange-listed agreement to buy or sell a set quantity of an asset at an agreed price on a future date. Positions are margined, revalued daily, and guaranteed by the exchange's clearing house.

Contract Size

The fixed quantity of the underlying represented by a single futures contract — for instance, 1,000 barrels of crude oil per contract. Standardising this quantity is what makes futures interchangeable and liquid.

Expiry / Maturity Date

The date on which a contract's life ends and its terms must be satisfied, whether by physical delivery of the underlying or by a cash payment reflecting the final settlement price.

Cost of Carry

The net cost of holding the physical asset from today until the contract's maturity. It combines financing costs, storage and insurance, less any income the asset produces along the way — and it explains why a futures price normally differs from the spot price.

Forward / Futures Pricing Formula

For a non-dividend-paying asset, the theoretical forward price equals today's spot price compounded forward at the net cost of carrying the asset to maturity.

Contango

A market condition in which futures prices sit above the current spot price, typically reflecting positive carrying costs. The futures curve slopes upward with time to maturity.

Backwardation

The opposite condition: futures prices trade below spot, generally because holding the physical asset carries a benefit — a convenience yield — that outweighs the cost of storing and financing it.

3. Forwards ו-Futures

Contango

4. Margin & Settlement

The mechanics that let an exchange guarantee performance without knowing anything about either party's creditworthiness.

Margin

Collateral posted with a broker or clearing house to support an open derivatives position. It is not a down payment on the asset but a performance bond — a good-faith deposit against potential losses.

Initial Margin (IM)

The amount that must be deposited to open a position. It is sized to cover a plausible one-day adverse move in the contract's value.

Maintenance Margin (MM)

The minimum equity the margin account must retain while the position stays open. It is set below the initial margin, so the account has room to absorb ordinary losses before any action is triggered.

Margin Call

The demand issued when the account balance falls below the maintenance level, requiring the holder to restore it — usually back up to the initial margin. Failure to meet the call leads to the position being closed out.

Mark-to-Market (MTM)

The daily revaluation of an open position at the current settlement price, with the resulting gain credited to the margin account or the loss debited from it. Because profit and loss is realised each day rather than accumulating until maturity, no single counterparty can build up a large unpaid exposure.

Settlement Price

The official end-of-day price published by the exchange for each contract. It is the reference used to calculate mark-to-market gains and losses and to determine margin requirements.

Physical vs. Cash Settlement

Two ways a contract can be discharged at expiry. Physical settlement involves actual delivery of the underlying asset; cash settlement simply exchanges the net monetary difference between the contract price and the final settlement price.

4. Margin וסילוק

המכניקה שמאפשרת לבורסה להבטיח ביצוע חוזים בלי לדעת דבר על איכות האשראי של הצדדים.

Margin (בטחונות)

בטחונות המופקדים אצל הברוקר או המסלקה לתמיכה בפוזיציה פתוחה בנגזרים. אין מדובר בתשלום על חשבון הנכס אלא בערובה לביצוע — פיקדון בתום לב כנגד הפסדים אפשריים.

Initial Margin (IM)

הסכום שחייב להיות מופקד כדי לפתוח פוזיציה. הוא מחושב כך שיכסה תנועה יומית שלילית סבירה בשווי החוזה.

Maintenance Margin (MM)

ההון המינימלי שחשבון ה-Margin חייב לשמור כל עוד הפוזיציה פתוחה. הוא נקבע מתחת ל-Initial Margin, כך שלחשבון יש מרווח לספוג הפסדים רגילים לפני שנדרשת פעולה.

Margin Call

5. Options Fundamentals

Options differ from futures in one decisive respect: the buyer holds a right, while only the seller carries an obligation.

Option

A contract granting its buyer the right — but never the duty — to transact in the underlying asset at a predetermined price within a defined period. This asymmetry between right and obligation is what distinguishes options from every other basic derivative.

Call Option

An option giving the holder the right, without obligation, to buy the underlying at the strike price on or before expiry. Bought when the buyer expects the price to rise.

Put Option

An option giving the holder the right, without obligation, to sell the underlying at the strike price on or before expiry. Bought when the buyer expects the price to fall.

Strike Price (K)

The fixed price written into the option contract at which the underlying may be bought (call) or sold (put) if the holder chooses to exercise.

Premium

The price paid by the buyer to the seller to acquire the option. It is paid up front and is non-refundable — for the buyer it is the maximum possible loss, and for the seller it is the maximum possible gain.

Option Holder (Long / Buyer)

The party who pays the premium and receives the right to exercise. Losses are capped at the premium paid, while the profit potential remains open-ended for a call and substantial for a put.

Option Writer (Short / Seller)

The party who receives the premium and takes on the obligation to fulfil the contract if the holder exercises. Gains are capped at the premium collected, while losses can be very large — theoretically unlimited on a naked short call.

Exercise

The act of invoking the right embedded in an option: buying the underlying at the strike in the case of a call, or selling it at the strike in the case of a put.

Assignment

The counterpart to exercise, from the writer's side. When a holder exercises, an option seller is selected and required to deliver on the contract's terms.

American vs. European Style

Two exercise conventions. An American-style option may be exercised at any point up to and including expiry; a European-style option may be exercised only on the expiry date itself. The label refers to timing rules, not to geography.

אופציה (Option)

סגנון American מול European

שתי מוסכמות מימוש. אופציה בסגנון American ניתנת למימוש בכל נקודה עד מועד הפקיעה ובכללו; אופציה בסגנון European ניתנת למימוש במועד הפקיעה בלבד. השמות מתייחסים לכללי התזמון ולא לגאוגרפיה.

How an option's premium decomposes, and what the relationship between spot and strike tells you.

Moneyness

A classification of an option based on where the current spot price sits relative to its strike. It indicates whether exercising the option right now would produce any value.

In-the-Money (ITM)

An option that would yield a positive payoff if exercised immediately — a call whose strike sits below spot, or a put whose strike sits above it. ITM options carry intrinsic value.

At-the-Money (ATM)

An option whose strike is at or very near the current spot price. Intrinsic value is effectively zero, yet ATM options typically carry the greatest time value of any strike.

Out-of-the-Money (OTM)

An option that would produce nothing if exercised right now — a call struck above spot, or a put struck below it. Its entire premium consists of time value.

Intrinsic Value

The value an option would deliver if it were exercised at this instant. It can never be negative, because the holder is under no obligation to exercise a contract that would lose money.

Time Value (Extrinsic Value)

The portion of the premium that exceeds intrinsic value. It represents what buyers are willing to pay for the chance that the option becomes more valuable before it expires, and it erodes as expiry approaches — an effect known as time decay.

Every option price splits cleanly into two components: the value available today and the value attributable to remaining uncertainty.

What each of the four basic option positions is actually worth at expiry.

Payoff Diagram

A chart plotting a position's profit or loss at expiry against the underlying's price at that moment. Because option payoffs bend at the strike, these diagrams make the asymmetry of an option position immediately visible.

Breakeven Point

The underlying price at expiry at which the position produces neither profit nor loss — the point at which the payoff exactly offsets the premium paid or received.

Long Call Payoff

Below the strike the option expires worthless and the loss is limited to the premium. Above the strike the payoff climbs one-for-one with the underlying, so the upside has no theoretical ceiling.

Long Put Payoff

Above the strike the option expires worthless, capping the loss at the premium. Below it the payoff rises as the underlying falls, reaching its maximum if the underlying goes to zero.

Short Call Payoff

The mirror image of the long call. The writer keeps the full premium if the underlying finishes at or below the strike, but losses grow without limit as the price rises above it.

Short Put Payoff

The mirror image of the long put. The writer retains the premium if the underlying settles at or above the strike; the loss deepens as the price falls, reaching its worst if the underlying goes to zero.

8. The Greeks

Sensitivity measures — each one answers the question "if this single input moves, how much does the option price move?"

Delta (Δ)

The rate of change of the option's value with respect to the underlying price — the first derivative, and the slope of the price curve. Roughly, it tells you how much the option gains or loses for a one-unit move in the underlying, and it doubles as an approximation of the probability of finishing in-the-money.

Δ = ∂V / ∂S
Gamma (Γ)

The rate at which delta itself changes as the underlying moves — the second derivative, and the curvature of the price curve. High gamma means delta is unstable, so a hedge based on it needs frequent rebalancing.

Γ = ∂²V / ∂S²
Vega (ν)

Sensitivity of the option price to a change in implied volatility. Since higher volatility widens the range of possible outcomes, vega is positive for long option positions — buyers of optionality benefit when uncertainty rises.

ν = ∂V / ∂σ
Theta (Θ)

Sensitivity of the option price to the passage of time, usually expressed per day. Theta is typically negative for option buyers: with each day that passes, a little of the time value evaporates.

Θ = ∂V / ∂t
Rho (ρ)

Sensitivity of the option price to a change in the risk-free interest rate. It matters most for long-dated options and is usually a minor consideration for short-dated ones.

Time Decay

The steady erosion of an option's time value as expiry approaches. The effect is not linear — decay accelerates sharply in the final weeks of a contract's life, most noticeably for at-the-money strikes.

Implied Volatility

The volatility figure that, when fed into a pricing model, reproduces the option's observed market price. It is the market's forward-looking estimate of how much the underlying will move, backed out from prices rather than measured from history.

Delta Hedging

Offsetting the directional exposure of an option position by taking an opposing position in the underlying, sized according to delta. Because delta shifts as the underlying moves (gamma), the hedge must be adjusted continually to stay neutral.

Black–Scholes Model

The foundational framework for pricing European options, built on a partial differential equation that links an option's value to time, the underlying price, volatility and the risk-free rate. Its central insight is that an option can be replicated by a continuously adjusted portfolio of the underlying and cash — which is precisely why a unique arbitrage-free price exists.

Geometric Brownian Motion (GBM)

The standard stochastic process used to model asset prices. It assumes prices drift at a constant expected rate while being continuously disturbed by random shocks proportional to the price level — which keeps prices positive and makes returns, rather than prices, normally distributed.

Itô's Lemma

The chain rule of stochastic calculus. It describes how a function of a random process evolves over time, and it carries an extra second-order term that ordinary calculus does not have — a term arising from the fact that random paths are far too jagged for classical rules to apply. It is the tool that turns an assumption about how prices move into an equation for how an option is priced.

Wiener Process (Brownian Motion)

The continuous-time random process that supplies the "noise" in financial models. Its increments are independent, normally distributed, and have variance proportional to the time elapsed.

Stochastic Calculus

The branch of mathematics that extends calculus to processes containing randomness. It provides the language in which continuous-time asset price dynamics and derivative valuation are expressed.

Risk-Neutral Valuation

A pricing technique in which expected payoffs are computed under an artificial probability measure where all assets are assumed to earn the risk-free rate, then discounted at that same rate. The resulting price is correct even though nobody is genuinely risk-neutral — the adjustment is embedded in the change of measure.

Mean–Variance Optimisation

The portfolio construction framework that seeks the highest expected return for a given tolerance of variance. Solving it relies on gradients and Hessians — the first and second derivatives of the objective with respect to portfolio weights.
